Marcos Lopez de Prado our 2023 Quant of The Year emphasizes the significance of utilizing synthetic financial series for developing tactical investment algorithms.

Moreover, this highlights a critical aspect of modern quantitative finance: the value of synthetic datasets. These datasets are not only crucial for strategy backtesting but are also increasingly employed in stress testing, risk metric calculations, and other industry applications.

However, the effectiveness of these synthetic data-based methods relies heavily on accurately modeling multivariate asset price dynamics!

This modeling is one of the most challenging aspects of quantitative finance due to the complex nature of financial series. These complexities include:

  • Intricacies in marginal price dynamics: such as non-Gaussian, fat-tailed, and asymmetric distributions of asset returns (as noted by Rama Cont in 2001), volatility clustering (Mandelbrot, 1963), and path-dependence of volatility (discussed by Gilles Zumbach in 2010 and Julien Guyon in 2014).
  • Complexity in the correlation structure of asset price dynamics: such as dynamic correlation structures and the non-ellipticity of asset returns (outlined by Rémy Chicheportiche and Jean-Philippe Bouchaud in 2012).

The theoretical challenge of modeling asset price dynamics extends beyond merely replicating empirical features. It involves capturing the underlying mechanisms that drive the evolution of asset price systems and generate various historical market paths.

Sorbonne researcher Léo Parent’s latest article, “The Factorial Path-Dependent Market Model,” addresses this challenge by proposing a comprehensive framework for asset price dynamics that can serve as a market generator. Parent’s model bridges the gap between classical Monte Carlo approaches, which rely on parametric models with strong assumptions, and purely data-driven approaches that lack theoretical grounding. The goal is to create a model that accurately replicates the empirical complexities of financial dynamics while providing a clear understanding of the financial phenomena driving simulated price paths.

Parent’s article introduces the FPDM model, defines a market generator based on this framework, and presents a thorough out-of-sample assessment using the S&P 500 investment universe.
